Use the sm_feignsniperkills_distance ConVar to configure the minimum distance between the Sniper and the victim for the plugin to kick in (i.e. for sniper kills to be feigned).
The plugin implements exactly what brownymaster suggested here:

I think it'd be cool if you couldn't actually kill anyone with the sniper rifle who's beyond say 750 hammer units and instead get ubered or something so people fighting halfway across the map don't have to deal with it. Basically the plugin lets people get the headshot kill satisfaction, but other players don't have to deal with dying randomly. And close range headshots within the 512 range will actually kill the person since at that point it's much like any other DM situation. It'd be interesting at the very least.
So if you kill someone within N (configurable by server) hammer units you actually kill them. If the enemy is farther away than that, you get the feedback, to know if you actually hit the shot, the killfeed shows your kill (to everyone in the server), but the player in the other side of the map isn't interrupted in the middle of his 1v1. My understanding is that people want to play Sniper in Fog's DM servers to practice against good players. In that case, knowing if you hit the headshot or not should be enough, and when you're confronting the enemy directly, in close distances, you'll be able to kill him.

No, the damage is never registered on the victim. The only side-effect is that the attacker will see blood being drawn on the victim, due to client-side prediction.
