Yes, imgur converts the image to JPEG if it's above a certain size. (2 MiB I think?)

It apparently isn't working for Linux users, I'm on Windows and it works fine.
Did you try making a VPK and putting that in the custom folder?
Yeah, I figured it's a Linux-specific issue. I'll report the bug on the steam-for-linux issue tracker if it's not fixed soon.
I haven't tested it as a VPK yet.
